Am I able to set my capital (2nd Village) with a palace; demolish the palace and set my capital in a 3rd village?

Yes you can do that as many times as you wish.
All it takes is to keep moving your palace from one village to next.

If you have 10 lvls and above fields in your cap village and you change it to a different village, I think the fields will revert back to lvl 10 and all the capital only buildings will be destroyed.

If the goal is to have 3x1 chiefs or 3x3 settlers (i.e. 3 slots) : you don't need to switch capital from one village to another ! You can just build the palace, then destroy it, and rebuild it in a new village !

@Eric Rasputin you are correct that any fields above 10 will revert back to level 10. Plus the buildings that are capital specific disappear.
